The Labour Code 50% wage rule, worked out
Since 21 November 2025, PF, ESI and gratuity are worked out on Labour Code wages. What the 50% rule adds back, why a low Basic no longer lowers them, and who it brings into ESI.

The four Labour Codes came into force across India on 21 November 2025. They give PF, ESI and gratuity one shared definition of wages, and with it a rule: if your allowances and the other payments left out of wages come to more than half of your total pay, the excess is counted as wages anyway.
That rule is often summarised as "Basic must be at least 50% of CTC". It says nothing of the sort. Your employer can still pay a small Basic and a large special allowance, and your payslip need not change. What changes is the figure PF, ESI and gratuity are calculated on.
How the rule works
- Wages start as Basic pay, dearness allowance and retaining allowance.
- Excluded payments are the things the definition leaves out: HRA, conveyance, travel concessions, your employer's PF and pension contributions, statutory bonus, overtime and commission. The Ministry of Labour also treats special allowance and other general allowances this way.
- Total remuneration is the two together. Gratuity and ESI are not part of it.
- If excluded payments are more than half of total remuneration, the excess is added to wages.
At 12 LPA with Basic at 30% of CTC, Basic is ₹30,000 a month and total remuneration is ₹97,653. The excluded payments come to ₹67,653, which is 69.3% of the total. Half of the total is ₹48,826, so ₹18,826 is added back and wages for PF, ESI and gratuity become ₹48,826 a month.
A lower Basic no longer means lower PF or gratuity
The same 12 LPA CTC with Basic set at different shares, special allowance taking up the rest. Below half of CTC the rule pulls wages back to the same level every time.
| Basic | Excluded share | Added back | Wages | Gratuity a year | PF on full wages | In hand a month |
|---|---|---|---|---|---|---|
| 25%₹25,000 | 74.4% | ₹23,826 | ₹48,826 | ₹28,169 | ₹5,859 | ₹92,551 |
| 30%₹30,000 | 69.3% | ₹18,826 | ₹48,826 | ₹28,169 | ₹5,859 | ₹92,551 |
| 40%₹40,000 | 59% | ₹8,826 | ₹48,826 | ₹28,169 | ₹5,859 | ₹92,551 |
| 50%₹50,000 | 48.8% | Nothing | ₹50,000 | ₹28,846 | ₹6,000 | ₹92,494 |
Monthly figures except gratuity. "PF on full wages" is your own 12% if your employer contributes on full wages rather than up to the wage ceiling. In-hand assumes PF at the ceiling, gratuity and employer PF inside CTC, and the cheaper tax regime.
Whether Basic is 25% or 40% of CTC, wages come out at ₹48,826 and monthly in-hand at ₹92,551. With Basic at half of CTC the structure passes the test on its own, nothing is added back, and in-hand is ₹92,494. Restructuring pay to keep Basic low no longer saves anything on PF or gratuity.
What it does to gratuity
Gratuity is 15/26 of a month's wages for each year of service, and since November 2025 those are Labour Code wages. Many calculators still use Basic alone. With Basic at 30% of CTC, here is one year's gratuity both ways.
| CTC | Basic a month | Wages a month | A year's gratuity on Basic | On Labour Code wages |
|---|---|---|---|---|
| 6 LPA | ₹15,000 | ₹24,413 | ₹8,654 | ₹14,085 |
| 12 LPA | ₹30,000 | ₹48,826 | ₹17,308 | ₹28,169 |
| 20 LPA | ₹50,000 | ₹81,377 | ₹28,846 | ₹46,948 |
| 30 LPA | ₹75,000 | ₹1,22,066 | ₹43,269 | ₹70,423 |
Using Basic alone understates gratuity by 39% for this structure. The gratuity guide covers the formula, the one-year rule for fixed-term staff and the ₹20 lakh maximum.
Who it brings into ESI
ESI applies when wages are no more than ₹21,000 a month. That ceiling is now tested on Labour Code wages, not gross pay, and for most salaried people wages are only about half of gross. So ESI reaches much further up the pay scale than it used to.
| CTC | Gross pay a month | Wages a month | ESI | Your ESI a month |
|---|---|---|---|---|
| 3 LPA | ₹22,493 | ₹12,500 | Applies | ₹93.75 |
| 4 LPA | ₹30,083 | ₹16,667 | Applies | ₹125 |
| 5 LPA | ₹37,811 | ₹20,833 | Applies | ₹156.25 |
| 6 LPA | ₹46,351 | ₹25,000 | Does not apply | None |
With Basic at half of CTC, ESI applies up to a CTC of about ₹5.04 lakh. At 5 LPA your gross pay is ₹37,811 a month and ESI still applies. You pay 0.75% of wages and your employer 3.25%, and in return you get ESI medical cover. Not every employer has caught up with this, so check your payslip if you are in this range.
The two choices we had to make
The rule leaves two questions open, and the answers change the numbers:
- What counts as total remuneration. We follow the Ministry of Labour's FAQs of 16 March 2026: employer PF and pension contributions are included, gratuity and ESI are not. An earlier FAQ of 30 December 2025 included gratuity in a worked example; the later, more specific answer is used.
- Special allowance. Neither list names it. The Ministry tests every payment other than Basic, DA and retaining allowance against the 50% limit, and that is our default. Read literally, the statute could make such allowances wages in full, which raises gratuity and can change ESI. The calculator's advanced mode has a switch for that reading.
What to check in your offer letter
- Whether PF is on the wage ceiling or on full wages. The difference is large; see the provident fund guide.
- Whether employer PF and gratuity are inside your CTC. If they are, any increase in wages comes out of the rest of your CTC, usually special allowance.
- Whether Basic is below half of CTC. If it is, your PF, gratuity and ESI should still be worked out on the higher Labour Code wages.
Try it with your own structure
The calculator in advanced mode takes your actual Basic, HRA and allowances, applies the rule, and tells you when something has been added back.
